Yes, VP8 will import and edit Panasonic AVCHD files.

How about Vegas 7.0e? Will it work with the SD5 files or do I need to upgrade?

I've had some trouble with the MPEG-2 files that the Panasonic software creates too. I think it has 5.1 audio in it and Vegas 7.0e doesn't like that either.

What is the best option for output of these files - I don't have a Blu Ray burner yet. But I will be acquiring one soon.

either downconvert to SD for DVD output, output them as AVCHD on a standard DVD for BD playback, convert them to avi/DV for print to DV tape, upload them to the web as HD streams, upload them to the web as SD streams, lots of options.
The question isn't "what is best if I don't have a Blu-ray burner" but rather, "who do I want to deliver this content to, and what playback devices do they have?"
